IRS Audits: What Triggers Them and How to Respond

The word audit provokes more anxiety than the statistics justify. The overall individual examination rate sits well below one per cent, and most contacts are not audits at all but automated notices reconciling a mismatch between your return and a form the IRS already holds. Understanding which is which determines whether you need an afternoon or an adviser.
Three kinds of examination exist. A correspondence audit is conducted entirely by mail and asks for documents supporting one or two line items; this is the overwhelming majority. An office audit brings you or your representative to an IRS office for a broader review. A field audit takes place at your home or business and is reserved for complex returns and businesses. The type is evident from the notice itself.
Selection is largely statistical. The IRS scores returns against models of what similar returns typically report, and outliers rise to the top. Common flags include business losses reported year after year, deductions that are large relative to income, round numbers throughout a Schedule C, a home office claimed alongside a full-time W-2 job, large charitable deductions without corresponding income, unreported income from a 1099 or K-1 the IRS received, and cash-intensive businesses.
Some flags are unavoidable and should not deter honest claims. High income itself raises examination rates substantially. Claiming the Earned Income Tax Credit raises them too, because eligibility errors are common. Self-employment increases exposure simply because there is more to examine. None of that is a reason to omit a deduction you are entitled to; it is a reason to document it properly.
The response to a notice follows a short discipline. Read it and identify the exact year and item in dispute. Note the deadline, which is real and usually thirty days. Do not ignore it โ the default outcome of silence is an assessment computed against you. Do not volunteer years or topics the notice does not raise. Gather only the documents that answer the question, respond in writing with copies rather than originals, and keep proof of what you sent and when.
If you agree with the adjustment, sign and arrange payment, requesting an instalment agreement if needed. If you disagree, you may provide further documentation, request a conference with the examiner's manager, or appeal to the independent IRS Office of Appeals โ a genuinely separate function with authority to settle on the basis of litigation risk. Beyond that lies the United States Tax Court, where small cases have a simplified procedure. The Taxpayer Advocate Service can help when the process itself has broken down.
Bring representation when the amounts are significant, when a business is involved, when the examination broadens beyond its original scope, or when the issue turns on a legal question rather than a missing receipt. A CPA, enrolled agent or tax attorney may represent you with a Form 2848 power of attorney, and in most cases the taxpayer need not attend at all.
Prevention is mostly bookkeeping. Report every form the IRS receives, because matching is automated and mismatches are certain to surface. Keep contemporaneous records rather than reconstructions โ a mileage log written weekly is evidence, one written in April is an estimate. Retain records for three years from filing, six where income might be substantially understated, and indefinitely for asset basis. Well-documented returns that draw an enquiry usually end with a short letter and no change at all.
